Would most (if not all) of the corresponding modules for drupal version 5.5, 5.6 at drupal.org work with Drigg?
Are multisite installations possible? Such as mysite.com, and subdomain.mysite.com, and secondsubdomain.mysite.com, and popular content from both of these is displayed on mysite.com.

Drigg is indeed Drupal with extra modules. It is _drigg_, not _drupal_, that has a problem with subcategories.
In the theme, you will see that you basically create categories in Drupal (a "dictionary"), and that Drigg will then "render" that dictionary as category.
It will do so in a very smart way: if you are in /archived, and change category, the link will take you to /archived/newest/category. So, navigation really works.
Drigg right now is not able to _render_ a hierarchical taxonomy. So, categories won't "show" right.

The conversion to URL right now is done by drigg_pathauto_cleanstring . So, while the answer is "no", a good trick is to name the categories lower-case, and then make them uppercase by CSS.

Absolutely. These are all theme issues. You can change the theme in any way you like. Some people have it so that when you click on a link it opens a new tab... just change node-drigg.tpl.php !
